Facts, issue and held

Facts

Vodafone International Holdings B.V., a Netherlands company, acquired the entire share capital of CGP Investments (Holdings) Ltd., a Cayman Islands company, from Hutchison Telecommunications International Ltd., also incorporated outside India. Through a chain of intermediate holding companies, CGP indirectly held a controlling interest in an Indian telecommunications operator. The Indian revenue authorities took the view that the transaction had the effect of transferring a capital asset situated in India, sought to tax the resulting capital gains, and treated Vodafone as being in default for failing to withhold tax on the payment made to Hutchison.

Issue

Whether the transfer of shares of a foreign company between two non-residents, where the foreign company indirectly held Indian assets, gave rise to income chargeable to tax in India and attracted a withholding obligation.

Held

The Supreme Court held in favour of Vodafone. The transaction was a bona fide, structured foreign direct investment transaction between two non-residents, executed outside India in respect of shares of a foreign company. It was not a sham or a colourable device. The situs of the CGP shares was outside India, the Indian tax authorities had no territorial jurisdiction over the transfer, and no withholding obligation arose.

  • The court applied a 'look at' approach — the transaction is to be viewed as a whole, in its commercial context — rather than a 'look through' approach that dissects it to find an Indian asset.
  • The corporate structure had genuine commercial substance and longevity, and was not created solely to avoid tax on this transaction.
  • The situs of a share is where the company is incorporated and where the share can be dealt with, which here was outside India.
  • Legal certainty in fiscal matters requires that a taxing statute be applied according to its terms, and the charge could not be extended by implication to an offshore transfer.

Ratio decidendi

Ratio decidendi

Where an offshore transaction between non-residents in the shares of a foreign company is genuine and has commercial substance, it does not attract Indian capital gains tax merely because the foreign company holds Indian assets indirectly.

Why it matters

The most significant Indian decision on the taxation of cross-border structures. It reaffirmed and reinforced the narrowing of McDowell, established the 'look at' test, and prompted a substantial legislative response.

Current standing

Parliament responded with retrospective amendments to the Income-tax Act, introducing an explanation deeming shares of a foreign company to be situated in India where they derive substantial value from Indian assets. That retrospective effect was subsequently withdrawn by the Taxation Laws (Amendment) Act, 2021 for transactions before a specified date, while the indirect transfer provisions themselves continue to operate prospectively. Apply the provisions as they stand for your assessment year.

Using it in an answer

Model answer extractwrite it like this

In Vodafone International Holdings B.V. v. Union of India (2012) 341 ITR 1, the Supreme Court held that a genuine offshore transfer of shares of a foreign company between two non-residents is not chargeable to tax in India merely because the foreign company indirectly holds Indian assets, and that the transaction must be viewed as a whole rather than dissected.

The decision was followed by legislative amendment introducing indirect transfer provisions deeming such shares to be situated in India where they derive substantial value from Indian assets, the retrospective operation of which was later withdrawn.

On the present facts, the charge must therefore be tested against the statutory indirect transfer provisions applicable to the relevant assessment year rather than against the position as it stood before the amendment.

In the exam

A staple of CA Final International Taxation. The examiner is testing whether you can state both the judicial principle and the legislative response that followed it — an answer citing only the judgment, without the indirect transfer provisions, is incomplete.

What is the difference between 'look at' and 'look through'?

'Look at' means viewing the transaction as a whole in its commercial context and respecting its legal form where it is genuine. 'Look through' means disregarding intermediate entities to reach the underlying asset. Vodafone adopted 'look at' for genuine, commercially substantial structures, while accepting that artificial arrangements may be disregarded.

Is the Vodafone decision still relevant after the amendments?

Yes, for its reasoning. The statutory indirect transfer provisions now govern the specific charge, but the judgment remains the leading authority on the situs of shares, on the 'look at' approach and on the distinction between genuine structuring and colourable devices. Cite the judgment and then apply the current statutory provisions.
